1031 Exchange Basics: What Every Investor Should Know

Can't make a roundtable? Here's a quick overview of how 1031 exchanges work.

What Is a 1031 Exchange?

A 1031 exchange, named after Section 1031 of the Internal Revenue Code, lets you sell an investment property and reinvest the proceeds in another "like-kind" investment property while deferring capital gains taxes. Instead of paying taxes when you sell, you roll your full equity into your next property and keep it working for you.

Why Investors Love It

  • Defer capital gains taxes, and depreciation recapture, on the sale
  • Keep more equity working to buy a larger or better property
  • Trade up or reposition: for example, sell a single-family rental and buy a duplex, or move from a high-maintenance property into a lower-maintenance one
  • Build wealth over time by exchanging again and again

The Key Rules

  • Investment or business property only. Your primary residence doesn't qualify, and personal-use vacation homes generally don't either.
  • Real estate for real estate. "Like-kind" is broader than most people think. A rental home can be exchanged for a duplex, a small commercial building, or land held for investment.
  • 45 days to identify. You have 45 days from the sale to identify, in writing, the replacement properties you might buy.
  • 180 days to close. You must close on the replacement property within 180 days of the sale.
  • Use a Qualified Intermediary. You can't touch the sale proceeds. A Qualified Intermediary must hold the funds between the sale and the purchase.
  • Reinvest it all. To defer all of the tax, you generally need to buy property of equal or greater value and reinvest all of your net proceeds. Any cash you keep ("boot") is usually taxable.

Common Pitfalls

  • Waiting until after the sale to plan the exchange
  • Missing the 45-day or 180-day deadline. These deadlines generally aren't extended, even for weekends or holidays.
  • Taking possession of the sale proceeds, even briefly
  • Choosing a replacement property in a rush just to beat the deadline

The bottom line: A 1031 exchange can be a powerful wealth-building tool, but it has strict rules. Always work with a qualified tax advisor and a Qualified Intermediary before you list your property.
